What Is Company Substance and Why Does It Matter?

Contents

Substance means a company's real economic presence in a given country. In practice, it answers whether the company genuinely operates there or is only registered on paper.

Tax authorities use this test to determine where business value is actually created and, accordingly, where taxes should be paid.

Where can issues arise?

Problems arise when two or more countries can claim taxing rights based on management, activity location, team, or assets. Countries with higher tax rates may seek to tax profits of a Bulgarian company if the individual owner is effectively resident there.

What does substance include?

  • where key management decisions are made
  • where directors and managers are located
  • whether real employees exist and where they work
  • whether there is real office space and infrastructure
  • where the real economic activity and client servicing occur
  • where contracts, assets, IP, and business risk are controlled

Why is this critical for cross-border structures?

If a company is incorporated in one country but effectively managed and operated from another, tax authorities may treat it as tax resident there or as having a permanent establishment in that country.

What can follow?

  • corporate income tax claims
  • VAT registration obligations
  • taxation of operating income in that jurisdiction
In international tax law, the core principle is simple: taxes are paid where economic value is actually created.
